An Equated Monthly Installment (EMI) is a fixed payment amount made by a borrower to a lender at a specified date each calendar month. EMIs are calculated using the reducing balance method using the formula:
EMI = [P x R x (1+R)^N] / [(1+R)^N - 1]
Where P represents the Principal Loan Amount, R represents the monthly interest rate (Annual rate divided by 12 and then by 100), and N represents the number of monthly payments.
Prepaying a loan goes directly toward reducing your outstanding principal amount. Since the interest is calculated on the reducing principal balance, prepayment shortens your loan tenure or decreases your monthly EMI amount, resulting in substantial savings on the total interest payable over the lifetime of the loan. In a flat interest rate scheme, interest is calculated on the entire initial loan principal throughout the tenure. In contrast, under the reducing balance method, interest is computed monthly only on the outstanding principal balance.
